What do you mean? If an ISP found out what you're doing with P2P they wouldn't do anything, would they? It's only if a third party finds out they report to the ISP...

The P2P monitoring would be able to tell what you're downloading, as such an ISP could determined that you are downloading or sharing copyrighted matreial and cancel the account under the existing terms and conditions

I doubt you could create your own ISP for free.. Probably the easiest way is to lease bandwidth from an existing ISP such as BT.

Packet inspection is a pretty grey area in regards to privacy laws though. If someone took an ISP to court over unlawful monitoring of their personal and private data I doubt it would be an open and shut case in the ISPs favour.
Remember that Terms and Conditions are only worth anything if they stand up in a court of law. A company can put anything they like in their T&Cs but if they get taken to court they may be forced to remove sections.
